It looks like Ryan Murphy wasn't using the sociological definition of "institution".

The Hollywood Reporter attended an AMERICAN HORROR STORY panel in Hollywood this week, where NIP/TUCK and GLEE creator Murphy was joined by a host of the series' cast and crew that included co-creator Brad Falchuk and stars Jessica Lange, Dylan McDermott, Connie Britton and Zachary Quinto. In discussing the very exciting planned anthology nature of upcoming seasons of AMERICAN HORROR STORY, Murphy reiterated the show's return will boast a new setting, and returning actors playing entirely new, and mostly opposite characters from their season one counterparts. This time, however, he went a bit further in discussing the setting of a "horror institution."

"[Season 2] is set on the East Coast at an institution for the criminally insane that is run by Jessica [Lange]," he said, adding, "It's a completely different world and has nothing to do with Season 1; there's not a mention of Season 1. The second season is set in a completely different time period."

Murphy went on to confirm that more stars from the series' first run will be joining Jessica Lange, Zachary Quinto, Evan Peters, Sarah Paulson and Lily Rabe in the second season as separate characters, but would not reveal who. I'm still pulling for Kate Mara.
